In a nutshell, usbmuxd v1.0.4 has a bug that prevents one from restoring an iPod that is stuck in Recovery Mode. While debugging I found that v1.0.4 would segfault partway through the recovery. The latest version does not segfault. This has also been observed here:

I ran into permission problems with v1.0.6 but I think that this is because "make install" overwrote the Ubuntu version of the udev rules for usbmuxd. Running as root, I was able to complete the recovery. My iPod lives again!
Please upgrade usbmuxd to v1.0.6. Thank you!
